7.7 Strengths and weaknesses of the investment appraisal techniques

Here are the strengths and weaknesses of some commonly used investment appraisal techniques:

  1. Payback Period: Strengths:
  • Provides a quick assessment of the time required to recover the initial investment.
  • Easy to understand and calculate.
  • Useful for projects with a shorter payback period requirement.

Weaknesses:

  • Ignores cash flows beyond the payback period, thus overlooking long-term profitability.
  • Does not consider the time value of money.
  • Ignores the overall profitability of the project.
  1. Accounting Rate of Return (ARR): Strengths:
  • Simple to calculate and understand.
  • Relies on accounting figures, which are readily available.
  • Considers average profitability over the project’s life.

Weaknesses:

  • Ignores the time value of money.
  • Does not consider cash flows beyond the accounting profit.
  • Relies heavily on accounting measures, which may not reflect the true economic value.
  1. Net Present Value (NPV): Strengths:
  • Considers the time value of money by discounting cash flows.
  • Provides a direct measure of the project’s value in today’s terms.
  • Helps in maximizing the value of the investment portfolio.

Weaknesses:

  • Requires estimation of discount rate, which may be subjective.
  • Difficult to interpret when comparing projects with different scales or durations.
  • Relies on accurate cash flow projections.
  1. Internal Rate of Return (IRR): Strengths:
  • Considers the time value of money by finding the discount rate at which the project breaks even.
  • Provides a rate of return that can be compared to the required rate of return.
  • Helps assess the project’s profitability and risk.

Weaknesses:

  • May result in multiple IRRs or no real solution in complex projects.
  • Assumes cash flows are reinvested at the IRR, which may not be practical.
  • Does not provide a direct measure of project value.
  1. Profitability Index (PI): Strengths:
  • Considers the time value of money by comparing present values of cash inflows and outflows.
  • Helps in ranking projects based on their relative profitability.
  • Provides a straightforward measure of value creation.

Weaknesses:

  • Does not provide an absolute measure of project value.
  • Ignores the scale of the investment.
  • Assumes projects with higher PI are always better, which may not be the case.
