MM with corporation and personal tax rates and MM with taxes and financial distress costs

Modigliani-Miller (MM) extended their propositions to incorporate additional factors such as personal tax rates and financial distress costs. Let’s discuss these extensions:

  1. MM Propositions with Corporation and Personal Tax Rates: The inclusion of personal tax rates recognizes that different tax treatments apply to interest income and dividends for individual investors. According to MM, if personal tax rates are considered, the tax advantage of debt financing is reduced. This is because interest income is taxed at the individual level, while dividends may receive preferential tax treatment. As a result, the tax shield benefit from debt is diminished, and the overall impact of taxes on capital structure decisions is moderated.
  2. MM Propositions with Taxes and Financial Distress Costs: Financial distress costs refer to the potential costs a firm may incur due to financial difficulties or bankruptcy. When financial distress costs are considered, MM’s propositions acknowledge that the use of debt can introduce additional risks and costs to a firm. As leverage increases, the likelihood of financial distress rises, leading to higher bankruptcy costs, such as legal fees, reorganization expenses, and potential loss of business value. In this case, the tax advantage of debt financing needs to be weighed against the potential costs associated with financial distress.
